Knuckles is tripping Mushroom Hill's shrooms and imagining that he was the hero that eventually brought down the Death Egg at the end of Sonic 2 (a story Sonic must have told him at some point). This is due to a psychological need for community and respect, as well as a life away from the lonely island he's come to know as his home. It's also an attempt to help him get over how much damage he almost did to the Master Emerald with his gullibility.
When Knuckles imagines S3&K, he imagines that the Death Egg was indeed destroyed at the end of Sonic 2, proving his might over the hedgehog. He then begins to imagine defending his homeland from invaders to make up for how much trouble he allowed during Sonic's arc. He can't place Eggman as the bad guy here, though, as the memories are too much to have such a trickster on Angel Island again. Instead, a dehumanized Eggrobo takes the center stage. (Since the Flying Battery isn't on the island and thus wouldn't bring bad memories, Eggman appears there.) Knuckles' mind skips over that painful Hidden Palace scene to go straight to Sky Sanctuary. His ending reflects how he wishes to be friends with Sonic - again, growing up without anyone else has made Knuckles desperately lonely.
The bomb cutscene at the beginning of S&K actually happened - it's what knocked Knuckles unconscious after Sonic's portion of S3 so that he would hallucinate all of this.

EDIT: Now that the threads are merged, I should probably note that I was half-joking when I said this. The fact that Knuckles' stories reuse almost every element of Sonic's story makes it hard for me to say that the two happened exactly the same way. The "It was all a dream" thing is sort of a cop-out, yes, but I feel it fits with the sort of "secondary story" status of both S3&K and K in S2.
Makes for handy character development where it doesn't belong, though!

It's always been said Knuckles is the guardian of the Chaos Emeralds on Angel Island. If that's the case, who was the guardian of the emeralds on Westside Island? Maybe Knuckles' role is to guard all sets of Chaos Emeralds?
Also consider that at the beginning of Sonic 3, Knuckles took Westside Island's emeralds right from Sonic's grasp. Knuckles in Sonic 2 could be Knuckles going to Westside Island to return the emeralds to their rightful place! It doesn't make any sense given the context of the game, but it's a fun little idea to consider. ;P

How about a nice little idea K2J came up with that I feel works well for Knuckles in Sonic 3 levels.
It's a dream Knuckles had after doing shrooms all day in Mushroom Hill Zone, inspired by a conversation with Sonic and Tails.

I'm sticking with my Elseworlds theory; it's not specified what, but for some reason, Sonic isn't around for the events of Sonic 2, but had to have succeeded in vanquishing Robotnik in Sonic 1, else Emerald Hill et al would have been Roboticised some time ago.
But, given that (taking good ending as canonical) Robotnik is now aware of the Chaos Emeralds from Sonic 1, his attempts to mine for them (Mystic Cave -- isn't what this is all about) have bought about the interest of that other guardian of the Chaos Emeralds, Knuckles.
Although this is getting into fanfic wankery already, and I should feel bad.
It's just a game.

Knuckles gets revenge on Eggman by going back in time and acting like a giant dick destroying all his stuff. Eggman manages to rebuild despite this...only for Sonic to run by and destroy it all over again.

Knuckles was pissed off at Robotnik still so he followed his ass to the S2 Island, tied the floating island to a tree, jacked Robotnik's shit up, and went home.

You're a bad man, nineko. While Knuckles in S2 can only really be explained by a bad acid trip, Knuckles in S3 has legitimate canonical basis that I spent hours elaborating yesterday.

That wiki article is very meaningful and I'm glad you posted it here, where it can get some more spotlight 
However I didn't edit Josh's old thread's title, it was already about "Knuckles' plot in Sonic 3/Sonic 2", as you can see by some of the older replies (which were nearly identical to the new ones, really), so I did nothing wrong here. I merged a source of informations with a new request for informations, and since the merged thread has only 4 pages I don't see the 200+ pages problem arose with Sonic 4's thread
